Bull call spread strategy in options trading

A bull call spread is an options strategy that traders implement when they have a moderately bullish view on a stock or an index. In this strategy, a trader buys an ATM (at-the-money) call option and sells an OTM (out-of-the-money) call option as a hedge.

Let’s see how this strategy works.


Derivatives build-up

In the recent market fall, shares of Bajaj Finserv corrected nearly 15% from its early June high of ₹13,220. It has now bounced back to the ₹11,809 level.

The June options data of Bajaj Finserv shows a significant base of more than 0.8 lakh contracts at 12,500 call option strike, suggesting that the stock may face resistance at this point. This is nearly 6% higher than the current price of ₹11,809.


Action

Traders having a moderately bullish view on the stock can initiate a bull call spread strategy that combines long and short call option positions.

For instance, a trader can initiate a long position in ATM (at-the-money) call option of 11,750 strike price (June expiry) at ₹450 and short an OTM (out-of-the-money) call option of 12,500 strike price (June expiry) at ₹160, as a hedge.

The lot size of Bajaj Finserv’s F&O contract is 50 shares per lot.

Break-even point

It is a point or a price where a trader incurs no-profit-no-loss after deploying this strategy. Here, the breakeven point is ₹12,040. It is calculated by adding the net premium paid (₹450 - ₹160 = ₹290) to the ATM (at-the-money) call option strike price (11,750).

Scenario 1: Price moves from ₹12,040 to ₹12,500

Now, closer to the expiry, if the stock moves higher and closes at ₹12,500, the trader will make a total profit of ₹23,000 (Profit on long call option: (₹300 * 50 = ₹15,000) + profit on short call option: (₹160 * 50 = ₹8,000).

Scenario 2: Price falls below ₹12,040

In case the stock falls below the breakeven point of this strategy, i.e. ₹12,040, then the strategy will start incurring a loss. The total loss of the trader is limited to the net premium paid of ₹14,500 (₹290 * 50).

Scenario 3: Price remains at ₹12,040

At this point, the trader will neither have incurred a profit nor a loss, as the net premium (₹290) paid will be recovered by the 11,750 strike price call option, which will have a premium of ₹290.
